You can do it whichever way it looks best to you. It really depends on the condition of your walls---are they really flat and straight or do you have some imperfections. I think vertical always makes a space feel bigger and is easier to install. Horizonial can be tricky with cutting out around plumbing and electrical outlets. Hope this helps.

In a small bathroom, I always prefer a beautiful towel bar and towels that match the decor.......clean, colorful and uncluttered.

I think I'd forget about covering the walls and instead update the vanity, sink and faucet, and also choose a really nice large framed mirror with some updated light fixtures. With all that you're doing, plus changing out the sink area, I bet the surrounding walls will look just fine.
